How the Band of Investment Method Works

The band of investment method estimates a commercial real estate capitalization rate by combining the cash flow requirements of two sources of capital: the mortgage loan and the investor’s equity. Each component is weighted by its share of the property’s purchase price.

The debt component uses the mortgage constant, which is annual principal and interest payments divided by the original loan amount. The equity component uses the investor’s required annual cash-on-cash return on the equity invested.

Estimated cap rate = (Loan-to-value ratio × Mortgage constant) + (Equity percentage × Required cash-on-cash return)

Once the cap rate is estimated, dividing annual net operating income (NOI) by that rate produces an indicated property value. NOI is income after operating expenses and before mortgage payments.

Cash-on-cash return measures annual cash flow and does not include appreciation or total investment return.
